Diversification simply means you invest in a number of different assets whose prices respond to dif- ferent forces. The reason for having a variety of investments is that the overall volatility, or risk of a diversified portfolio, is less than the risk of any single investment or any single financial market. At the same time you're striving for diversification, however, you must guard against overdiversify- ing. If you invest in too many secu- rities, you will reduce the impact of a valuable increase in one invest- ment, because each asset represents such a small percentage of your tota! portfolio. In addition, your transaction costs will be relatively high.
